As memories of earlier crises fade, financial institutions, businesses and investors may increase risk-taking and leverage.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">India&#8217;s experience with the legacy of <\/span><b>excessive lending and <\/b><a href=\"https:\/\/vajiramandravi.com\/current-affairs\/npa\/\" target=\"_blank\"><b>non-performing assets<\/b><\/a><b> (NPAs) from the early 2000s<\/b><span style=\"font-weight: 400;\"> illustrates that financial stress can take years to resolve once vulnerabilities become systemic.<\/span><\/li>\n<\/ul>\n<h2 style=\"text-align: justify;\"><strong>Five Priorities for Financial Stability<\/strong><\/h2>\n<ul>\n<li><b>Strengthening Systemic Resilience<\/b>\n<ul>\n<li><span style=\"font-weight: 400;\">The first priority is to build a financial system capable of absorbing and containing shocks.<\/span><\/li>\n<li><span style=\"font-weight: 400;\">Shocks may be <\/span><b>endogenous<\/b><span style=\"font-weight: 400;\">, originating within the financial system, or <\/span><b>exogenous<\/b><span style=\"font-weight: 400;\">, arising from external events.\u00a0<\/span><\/li>\n<li><span style=\"font-weight: 400;\">Regulators therefore need to ensure that financial institutions can continue providing essential services even during severe disruptions.<\/span><\/li>\n<li><span style=\"font-weight: 400;\">This requires resilient institutions, credible safety nets, effective resolution mechanisms and proportionate but forward-looking regulation and supervision.<\/span><\/li>\n<\/ul>\n<\/li>\n<li aria-level=\"1\"><b>Identifying New Systemic Risks<\/b>\n<ul>\n<li><span style=\"font-weight: 400;\">The nature of financial risks is changing. A future financial crisis may not necessarily originate from conventional banking weaknesses. Understanding dependencies and contagion channels is therefore essential, with scenario analysis becoming an important component of risk management.<\/span><\/li>\n<\/ul>\n<\/li>\n<li aria-level=\"1\"><b>Better and More Granular Data<\/b>\n<ul>\n<li><span style=\"font-weight: 400;\">Financial systems are becoming increasingly interconnected and complex, making effective risk monitoring dependent on high-quality data.<\/span><\/li>\n<li><span style=\"font-weight: 400;\">The RBI Governor highlighted gaps in data relating to NBFIs, interconnected exposures, technology dependencies and cross-border financial positions.<\/span><\/li>\n<li><span style=\"font-weight: 400;\">Better and more granular data can help regulators identify vulnerabilities earlier, conduct stress testing and understand how shocks can transmit across institutions and markets.<\/span><\/li>\n<\/ul>\n<\/li>\n<li aria-level=\"1\"><b>System-Wide Resilience<\/b>\n<ul>\n<li><span style=\"font-weight: 400;\">A strong banking system alone is insufficient to guarantee financial stability.<\/span><\/li>\n<li><span style=\"font-weight: 400;\">Resilience needs to extend across:<\/span>\n<ul>\n<li><span style=\"font-weight: 400;\">NBFIs<\/span><\/li>\n<li><span style=\"font-weight: 400;\">Financial markets<\/span><\/li>\n<li><span style=\"font-weight: 400;\">Payment systems<\/span><\/li>\n<li><span style=\"font-weight: 400;\">Technology infrastructure<\/span><\/li>\n<li><span style=\"font-weight: 400;\">Critical third-party service providers<\/span><\/li>\n<li><span style=\"font-weight: 400;\">Cross-border financial networks<\/span><\/li>\n<\/ul>\n<\/li>\n<li><span style=\"font-weight: 400;\">This reflects the growing importance of <\/span><b>financial interconnectedness<\/b><span style=\"font-weight: 400;\">. A disruption in one part of the financial system can potentially spread to other institutions through lending relationships, payment systems, technology providers or common exposures.<\/span><\/li>\n<\/ul>\n<\/li>\n<li aria-level=\"1\"><b>Innovation Without Eroding Trust<\/b>\n<ul>\n<li><span style=\"font-weight: 400;\">Financial innovation can improve efficiency and expand access to financial services. Technologies such as Artificial Intelligence (AI), tokenisation and new forms of financial intermediation can transform financial markets.<\/span><\/li>\n<li><span style=\"font-weight: 400;\">However, innovation must preserve the foundations of trust in the financial system, including Sound institutions, Settlement finality, Singleness of money &amp; Financial integrity.<\/span><\/li>\n<li><span style=\"font-weight: 400;\">The objective is therefore not to prevent innovation but to ensure that technological development does not create new vulnerabilities faster than regulatory and institutional safeguards can adapt.<\/span><\/li>\n<\/ul>\n<\/li>\n<\/ul>\n<h2 style=\"text-align: justify;\"><strong>Emerging Global Risks<\/strong><\/h2>\n<ul style=\"text-align: justify;\">\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">The RBI Governor also highlighted a combination of geopolitical and geoeconomic fragmentation, strategic realignment, trade restrictions, repeated supply shocks, technological disruption and climate change.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">These risks are particularly challenging because their interactions are difficult to predict and may not follow historical relationships.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">The West Asia conflict, for instance, created supply-side pressures, but India&#8217;s financial system was able to absorb the shock relatively well. Nevertheless, such developments can simultaneously influence inflation, exchange rates, capital flows and financial-market stability.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">This demonstrates why price stability and financial stability cannot be examined in isolation.<\/span><\/li>\n<\/ul>\n<h2 style=\"text-align: justify;\"><strong>AI Investment Cycle and Financial Markets<\/strong><\/h2>\n<ul style=\"text-align: justify;\">\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Another emerging concern is the possibility of a slowdown in the global AI investment cycle.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">A correction in AI-related valuations could lead to <\/span><b>sharp repricing of financial assets<\/b><span style=\"font-weight: 400;\">, particularly where high risk appetite and leverage have pushed valuations upward.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">If the earnings and cash flows of major AI companies weaken while leverage remains elevated, financial-market corrections could become more pronounced.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">At the same time, a correction in AI valuations in advanced economies could potentially benefit India by redirecting international capital towards Indian markets.<\/span><\/li>\n<\/ul>\n<h2 style=\"text-align: justify;\"><strong>Capital Flows and External Vulnerabilities<\/strong><\/h2>\n<ul>\n<li style=\"font-weight: 400; text-align: justify;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Foreign investors have continued to withdraw from Indian financial markets despite an improvement in recent net FDI flows.<\/span><\/li>\n<li style=\"font-weight: 400; text-align: justify;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Net FDI during the first four months of <\/span><b>2026-27 stood at $13.43 billion<\/b><span style=\"font-weight: 400;\">, 38% higher than the corresponding period of the previous year.
