Where the Reserve Ratio (or <a href=\"https:\/\/vajiramandravi.com\/current-affairs\/cash-reserve-ratio\/\" target=\"_blank\"><strong>Cash Reserve Ratio<\/strong><\/a>) is the fraction of deposits that banks are required to keep as reserves.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Money\u201d here does not mean only the currency notes. \u201cMoney\u201d here refers to the aggregate money supply, that is, the total stock of money supply which includes the currency with the Public and Demand and Time Deposits with the Banks.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">\u201cMultiplier\u201d here does not mean that the actual currency gets multiplied. \u201cMultiplier\u201d here means that the \u201cAggregate money supply\u201d increases due to the initial \u201dcurrency\u201d printed by the <a href=\"https:\/\/vajiramandravi.com\/upsc-exam\/reserve-bank-of-india\/\" target=\"_blank\"><strong>RBI<\/strong><\/a>.<\/span><\/p>\n<h2><b>Mechanism of Money Multiplier<\/b><\/h2>\n<p><span style=\"font-weight: 400;\">The money multiplier works through the fractional reserve banking system:<\/span><\/p>\n<ul>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Banks receive deposits from the public.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Banks keep a fraction of deposits as reserves (as mandated by the RBI) and lend the rest.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">The loaned money is spent and redeposited into banks, which again retain a fraction and lend the remainder.<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">This cycle continues, expanding the aggregate money supply multiple times relative to the initial deposit.<\/span><\/li>\n<\/ul>\n<p><b>Example<\/b><span style=\"font-weight: 400;\">:<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Suppose the RBI prints \u20b9100 and deposits it in banks. Banks are required to keep 10% as reserves (\u20b910) and can lend out \u20b990. The \u20b990 loan is spent and deposited back into the banking system. Banks now keep 10% (\u20b99) and lend \u20b981. This process continues, creating new deposits again and again.<\/span><\/p>\n<p><span style=\"font-weight: 400;\">Total money supply = Initial deposit \u00d7 Money Multiplier<\/span><\/p>\n<ul>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">Money Multiplier = 1 \u00f7 Reserve Ratio = 1 \u00f7 0.10 = 10<\/span><\/li>\n<li style=\"font-weight: 400;\" aria-level=\"1\"><span style=\"font-weight: 400;\">So, \u20b9100 \u00d7 10 = \u20b91,000 total money supply<\/span><\/li>\n<\/ul>\n<h2><b>Factors Affecting the Money Multiplier<\/b><\/h2>\n<p><span style=\"font-weight: 400;\">The Money Multiplier is influenced by several economic and banking factors that determine how effectively deposits can be converted into a larger money supply in the economy.<\/span><\/p>\n<ul>\n<li><b>Currency Deposit Ratio<\/b><span style=\"font-weight: 400;\">: Currency Deposit Ratio is the proportion of money people hold in the form of cash with themselves.
